SUMMARY: Marcus Cable filed the appropriate FCC forms (1240 and 1205) with the City on February 28, 1996, in order to implement an annual rate increase on June 1, 1996. Denton joined with Fort Worth and other North Texas cities served by Marcus to form a consortium, as we d'd for the transfer of the cable TV franchise last year. The cities hired Jo:in Pestle, of Varrmum, Riddering, Schmidt & Howlett, to consult with us on this matter. Mr. Pestle also served as consultant to the cities for the franchise transfer. Air, Pestle, in turn, hired Mr. Jay Smith of the accounting firm Public Knowledge to examine the FCC forms and the accounting methodologies which Marcus used to justify their requested rate increase. Both Mr. Smith and Mr. Pestle recommend that Denton approve Marcus' rate request for the basic level of cable service (Broadcast Basic). Mr. Smith found some accounting discrepancies in the 1205 form which would result in slightly lower increases than Marcus requested for converters and remote controls, and a significantly lower increase for the hourly service charge. Manus, in discussions with Mr. Smith, agreed with his evaluation and agreed to implement the lower rates on June 1. The lower rate increase will reduce Denton subscribers' cable bills by an average of about $7 per customer per year, or about $107,000 compared to the original rate increase request. The intention of the staff is to bring an ordinance to the Council for the June 18 regular meeting for approval of these rates. The City of Fort Worth is in much the same position as Denton. The consultant is recommending that Marcus' rate increase for the basic level of cable service be approved. Marcus has agreed to lower their rate increase for remote controls and converters by relatively small amounts and also to lower, by a larger amount, their rate increase for the hourly service charge. On June 6, 1996, the cities in the consortium held a conference call with the consultant. Again, the consultant recommended that the cities approve the rates as amended. Following the conference call, all of the representatives at the meeting agreed that they would take resolutions to their City Councils which would approve the rates as amended. BACKGROUND: The City is certified by the FCC to regulate local cable television rates for the basic level of cable service, associated equipment such as converters and remote controls, and the hourly service charge. Marcus filed, on February 28, 1996, for an annual rate increase to be effective June 1, 1996. The City had 90 days from the date of the filing to review the rate increase before it became effective. The passage of the 90-day time period does to abrogate the City's authority or power to approve the rates. If the Council were to approve lower rates than those requested and implemented, the cable company would have two choices: 1) roil the implemented rates back to the level approved by the Council and issue refunds to subscribers retroactive to the implementation date (June I, 1996) or, 2) appeal the City's decision to the FCC. In this case, Marcus voluntarily implemented the lower rates which were recommended by the consultant and agreed to by Marcus. Should these revised rates be approved by Council, no rollback or refunds would be required. Pestle RE: Rate Review Results DATE: May 23, 1995 Attached is a memo from Mr. Jay Smith of Public Knowledge on his review of Marcus proposed rate increase. As he indicates, he has found a discrepancy in Marcul forms which, if acceptable to the communities, Marais is willing to correct. The correction would result in savings of approximately $7.00 per subscriber per year, which totals approximately $450,000 for the City of Fort Worth and an additional approximate $405,000 spread across the other communities. A table from Mr. Smith indicating the approximate savings per community is attached. Please note that the reductions come principally from reductions in the hourly service charges for insta: ations (and service calls); to a lesser degree from reductions in the monthly rentals for converters (lie reduction for converter 1 and 21e per month reduction for converter 2); and a le reduction in the monthly rates charged for remotes. The preceding reductions represent a compromise which Mr. Smith has negotiated with Marais and which he recommends for yot:r approval. Assuming these reductions meet with your approval, Marcus will promptly file with you a new Form 1205 reflecting these changes in its rates which then can be apprjved by your City Council. We recommend that you accept the report of Mr. Smith and the changes he has negotiated with Marcus. It will result in an immediate and certain reduction in Marcus' rates. We believe the likelihood of your being able to obtain a better result and getting it upheld by the FCC (to whom appeals of your cable rate orders go) is unlikely. r tt . Box 352 Grand Rapids, MI 49501-0352 Dear John: I have reviewed the Federal Communications Commission (FCC) Form 1240s and Form 1205s (dated February 28, 1996) recently submitted to several Texas communities by Marcus Cable Associates, L.P. (Marcus). The Form 1240 establishes the maximum permitted rates for basic cable television service for a period beginning June 1, 1996; the Form 1205 establishes maximum permitted installation and equipment rates for the same period. My review included the following communities: • City of Benbrook • City of Burleson • City of Cleburne • City of Denton • City of Duncanville • City of Edgecliff Village • City of Fort Worth • City of Haltom City • City of Hurst • City of Keller • City of Kennedale • City of Lake Worth • City of Mansfield • City of Watauga • City of Weatherford My findings and conclusio-j are summarized below. I focused on the basic rate, which the local franchising authorities regulate. I did not request any detailed supporting information for either historical or projected programming costs reported by Marcus on the Forms. Such information would be unlikely to have a notable impact on the basic rate, and the franchising authorities may further check projected programming costs against actuals in a "true-up" component of the next Form 1240s filed by Marcus. Marcus did not exactly follow the FCC instructions. Most notably, it did not adjust the reported current maximum permitted rate downward approximately three percent to reflect a special inflation-related instruction issued by the FCC for systems operating with a "transition rate" under the benchmark regulatory system (Sammons, the previous owner, had filed a Form 1200 that led to a transition rate"). On the other hand, it did not apply an additional 2.96 percent inflation to the current rate for the "Ir1e-up" period on the Form 1240. These two variations effectively offset one another, so that the resulting maximum permitted rate on the Form 1240s is almost exactly the same as it would be if Marcus followed the instructions to the letter. For the sample of franchises that I tested, the difference was only about 1¢ per month in the rate for the basic service tier. I found no problems that would cause the maximum permitted basic rate to be materially lower than that determined by Marcus in its filings. 0 05 Marcus integrated its installation and equipment cost reporting, filing the same Form 1205 with each of these communities. I reviewed the Form to assure compliance with FCC instructions, to identify whether appropriate support was provided for key data elements, and to assure reasonableness where estimates or judgments were applied. After reviewing a response to an Initial information request, I identified two principal concerns in the original Form 1205 filing: • Marcus reported only two months of interest expense, wh+:e annualizing other expenses. Showing an annual interest expense would slightly reduce the maximum permitted rates because greater interest expense reduces the allowable rate of return after it is "grossed up" for taxes. • The reported hourly service charge (HSC) was quite high in relation to the average I have observed nationally, and notably higher than Sammons had reported earlier for 2 M f ii 05/23/96 13:32 x'616 336 1000 ti'AR\'[7t, RIDDERI:IG ~Ej08/r Agenda No, AQend Ite Date these communities. The problem appeared to be an underestimate labor hours used in the denominator of the HSC calculation. Of the number of I discussed these concerns in several telephone conversations with Marcus, and Marcus Provided further additional information. Regarding the first issue, Marcus has now reported an annualized interest expense on Schedule A, which I believe complies with the FCC's intent. On the HSC issue, I requested that Marcus apply s second method to estimate the number of labor hours required for "equipment basket" activities, In its original fang, Marcus had applied a report of various "truck roll" activities from its local systems and assumed an average of45 minutes for each reported activity allocable to the "equipment basket." This approach yielded an estimate of219,773 labor hours. Ina second method, which resulted from our discussion, Marcus determined the number of full-time-equivalent (FTE) Positions allocable to the equipment basket and applied an hours for each FTE estimate of the productive . This approach derived an estimate of 361,104 hours. Since both methods depend on estimations, Marcus has now applied an average of the two results, or 290,438 labor hours. Use of the this average figure generates an HSC of 540.69, compared to $54.37 in the original Marcus filing. While I still have concerns about certain details of how Marcus determined the HSC, I believe that the use of an average of two different ways of estimating the labor hours is a reasonable solution to an issue that otherwise could be a matter of protracted disagreement between the franchising authorities and Marcus The resulting HSC is about the same as it had been under Sammons. I therefore recommend that the franchising authorities accept the Marcus Form 1205 revisions shown in the attached which Marcus provided (see attachment) Form 1205 . it The net result of changes to the Form 1205 is a reduction in the maximum permitted HSC for installation services by $13.68, and reduction in the maximum permitted monthly rates for equipment (10 for "Remote 1" and "Remote 2," 11¢ for "Converter l," and 210 for "Converter 2." It is my understanding that Marcus will be filing a revised Form 1205 with the various franchising authorities to reflect these changes.
